Due to loopback VPN implemented using PacketTunnelProvider, we observed issues regarding failing to update WatchOS.

Is there any workaround for this ? Does WatchOS update is supported using proxy or VPN using Packet tunnel Provider ?

In addition to the same, thread found this on WatchOS update issue.

Wanted to know if there are any known issues while contacting apple services (for update) via VPN ?

I am not aware of this, but if you see that this is happening then I would encourage you to open a bug report about it. Have you tried the update with the VPN disabled?
